You released a free version of a script he was releasing for premium, In my opinion he could have just done it without telling you and screwed your sales.

Your tos is void when you failed to do it legit. You can't break your own agreement then expect the tos to stay in place. You will refund or be banned, your choice.

The user will have to refund or complete the service, the choice is his. You may have refunded his 12 dollars or whatever it was, but if the account was a good account worth $50 there should have been no ban on the account at all.
